As far as regular DS games go, the DSi plays them exactly the same as the two previous DS versions. However, Nintendo have confirmed that there will be games in the future that utilize DSi-exclusive functions, which will result in the games either having somewhat limited content on the old DS models, or games that are completely DSi-exclusive.
The differences are the following:
Somewhat larger screens
1.5x faster main CPU
4x as much RAM
512 MB built-in storage
GBA slot replaced by SD-card slot
Camera
Improved Wi-Fi functionality for future games
DSiWare (with a portable Virtual Console likely in the future)
Upgradeable firmware
Music playback functionality
While most features don't have much use today, the DSi can look forward to a lot more games where you are able to create your own content, such as "Wario Ware DIY". Personally I'm crossing my fingers for there to be a DS version of "Before Crisis: Final Fantasy VII" in the future, since it's a cellphone game that heavily utilized the camera in an interesting way.

The second screen will just be turned off while playing GBA games. The DS's configuration screen lets you choose which screen you want to use for your GBA games.
