So lets say my friend had a faulty Xbox360 that was out of warranty ,hypothetically. So my friend called Microsoft and got a repair order for a problem he didn't have but could be repaired for free, hypothetically. If they found out that my friend ,hypothetically, did this what could happen to my friend?

Legally or otherwise.

They either not fix the system, and just send it back, or fix the system but charge him the money for it and not give it back until he paid, or just fix it and send it back without any problems.

One of those.

He'll probably wake up tomorrow morning with a Horstachio's head in his bed.

EDIT: In case we've missed the reference...

He might get called for it, but he would need to ensure that their was another fault. They will check for the claimed fault, and if found check the rest of the system. However, if you make a false claim they will "impound" your, i mean your friends Xbox until they pay

Well, my friend was told the repair order would cancel in 20 days so maybe he just wont send it in. And maybe he will try and get a job to legitimately get his Xbox back.
