Crapy router it sounds like. Maybe the router can't handle the traffic.

EDIT:

Do you have XP pro?

Mabye you should call Microsoft because I have no idea what could be wrong. Mabye your computer is low on virtual memory, that happens to me when mine is low.

Try defragging your computer I think that should help, or dont go on both at once, mine goes really slow when I have both on so I tend to avoid doing so.

Actually, run the xbox connection test. Check your NAT status. If it's anything other than Open you will have a lot of disconnection problems.

NAT is a security protocol used with a lot of cheap modems. It restricts access from other NATs. A closed NAT can only accept connections from Open NATs. A Moderate NAT can accept connections from Moderate and Open NATs. An Open NAT can connect to any of them. If you have a Closed or Moderate NAT and you're playing on a highly P2P connection based game (like GTA IV), it's very likely that you will be disconnected from games hosted or containing moderate or closed NAT modem users.

You'll have to buy a whole new modem. The NATs are strictly built into the modem, and cannot be changed as far as I know. Buy a modem that your ISP can support, and make sure it has an Open NAT. These modems usually look like they're actually some quality modems. Hell they seem to be the only ones with reset buttons.

no xp media edition
You could run the xbox live connection through your pc. That could solve the problem. Of course this means the PC would have to be on as well.

And thats where I come in. What you want to do is make sure the network settings are set to audo then turn off the xbox. Disable internet connection sharing and create a network bridge. Then delete the bridge and re-enable sharing. Make sure the 'Allow other users to control this connection' box is ticked. Then turn on the xbox and off you go.

You delete the bridge because it is useless, you just use it to transfer the network info over to the other port.

I think it has something to do with your computer and Xbox has the same IP address.
I second this opinion. You can avoid an IP conflict by manually setting your PC's IP address (Right click your connection and hit properties, scroll down and select "Internet Protocol (TCP/IP)" and hit the proporties button there). Set it so that the first 3 numbers of the IP address are the same, then set the 4th number to something between 50 and 255, and have the subnet mask and default gateway exactly the same as what the XBox has.
