Okay, when it comes to survival horror, I recommend playing this FREE game:

Truely awesome for what it is, not too long, and there are some decent walkthroughs online. If your a horror fan, you'll probably enjoy this.
That said, while I've enjoyed a number of horror franchises I actually consider the "Fatal Frame" series (3 games) to be the best. The first two stand alone perfectly, while the third one can be played individually it REALLY helps to have some knowlege of the first two games since it features characters from both of them and exists to tie up some bits of the continuity.
Simply put Fatal Frame manages to be creepy, and disturbing, without relying totally on jump out scares (though it has them). Plus the way you fight (using a Camera) means that you get to see the ghosts doing their thing in all their detail as you battle them.
As far as System Shock goes, the first game is especially dated, however I do feel it includes backround on Shodan that signifigantly helps in understanding the second game. Though the second game can stand alone fine in absolute terms.
Clive Barker's "Undying" can be hard to track down and get to run, but the other game he did "Jericho" is actually better than a lot of the reviews would imply given the type of game it is. I think like many experimental games that mix FPS elements with other things, this one alienated a lot of the straight FPS players who just wanted to run and gun through the entire thing. It's also noteworthy that while it was shut down, Jericho actually maintained a fairly healthy "role-playing" board on Gamefaqs for a while, something you only see with a handfull of games. Simply put, it went over with some people VERY well.
