System Shock 2.
I don't find BOO or EWWW style horror games particularly frightening thanks to a love of cheesy 80's-90's slasher flicks having completely desensitized me to both, but a game with a properly creepy ambiance and a well done slow build-up in tension gets me every time, and in that respect System Shock 2 is king of the hill!
Plus it's got SHODAN, easily one of the best video-game villains ever!

Penumbra. Seriously scary, but not by using cheap tactics. Quite immersive as well.

horror game.... well in general I suppose Ill say dead space since I like cutting those things up but my fav in terms of actual scary would have to be silent hill 3, one of the few games to actually scare me

Silent Hill 2 is definitely the top. Penumbra was really good as well, as is the Clock Tower series. Of course, the Condemned games get an honorable mention, and Alan Wake (my new addiction) is fantastic as well, though it isn't so much "horror" as it is "thriller", at least I think.
If Dead Space had actually been scary, it would have been listed, because I loved the combat and the story was alright... It just wasn't scary. The same could go for the FEAR series, though to a lesser extent, as those boil down to generic FPS really.

Silent Hill 2-4 (Haven't played the first one, and Homecoming wasn't that good), Eternal Darkness: Sanity's Requiem for screwing with my mind more than any other game and Alan Wake as of last night at 3 AM when I realized that I was so scared from the tense atmosphere that my toaster would become possessed and fly at me.
